Also guys, there's bound to be some homebrew way to play regular avi files (with whatever codecs you prefer) on it.

My guess is that Apple will have an option to transcode .avi files into some other (possibly proprietary) format, which would reduce quality in the process.

Not trying to be cynical, just using the precedent set by iTunes and the regular iPod.
